In the latest move to drive liquidity and further the expansion of the Cosmos ecosystem, the introduction of the Liquid Staking Module (LSM) in the  v12 upgrade signifies a substantial transformation. Liquid Staking allows users to continue transacting with their staked ATOM rather than having it locked up. The V1 implementation generates representations of ATOM, which are associated with a specific delegator/validator. However, in the new version of Cosmos, liquid staking would not be handled by a third-party like Lido but, instead, be inherent to the protocol. While third-party platforms have dabbled with LSDs, this inbuilt network innovation is poised to bolster the security and validation framework significantly. The introduction of LSDs also seeks to tackle the existing 21-day staking period, extending a viable alternative that's more aligned with users' liquidity needs.

A provision will be made to convert up to a quarter of the staked ATOM* into a liquid asset, broadening its utility across the decentralized finance (DeFi) spectrum. To ensure this liquidity doesn’t compromise the integrity of the network, Cosmos introduces the Liquid Staking Module (LSM). This self-regulating mechanism mandates validators submit a bond, ensuring their objectives resonate with those of the protocol.

To appreciate the profundity of this change, it's imperative to comprehend the concept of liquid staking. Before the LSM's inception, liquid staking within the Cosmos ecosystem was exclusive to spot ATOMs. The process was fairly straightforward: investors deposited their spot ATOM into platforms like Stride and, in exchange, received stATOM (a type of ATOM LSD). This stATOM not only earned them staking rewards but also served as a means to interact with various Decentralized Finance (DeFi) platforms in the Cosmos environment. These included Decentralized Exchanges (DEXs) and lending protocols, among others.

LSM: A Game-Changer

The LSM enables users to directly convert staked ATOM into liquid staking. This essentially means that the LSM allows staked ATOM to operate similarly to spot ATOM, contributing to augmented liquidity. At present, the staking amount of ATOM staked hovers around 67%, equivalent to almost 1.6 billion. 

An understanding of this ratio is crucial for anyone keen on the ATOM landscape. Simply put, if this staking ratio remains north of 66.67%, the implications for inflation are profound: the inflation rate will see a progressive decrease. From its current position of 14.26%, the inflation rate is set to taper down to as low as 7%, contingent upon the bonded ratio's stability above the crucial 66.67% threshold. Moreover, it's noteworthy that as the bonded ratio ascends, the deflationary momentum is amplified, leading to a more rapid reduction in the inflation rate.

By making staked ATOM tokens more fluid and adaptable, the LSM is poised to reinvigorate this ecosystem. It's projected to enhance the liquidity pool available to DeFi protocols significantly. However, an essential clarification remains: this newfound liquidity doesn't take the form of ATOM per se. Instead, the liquidity manifests as ATOM LSD. This nuance is pivotal because, at its core, the ATOM retains its staked status throughout the liquid staking process.

The Broader Impact on the Cosmos Ecosystem

While these transformations may seem technical and insular, their potential ripple effects on the Cosmos ecosystem cannot be overstated. An uptick in liquidity often correlates with heightened activity and innovation within a digital ecosystem. By making the previously illiquid assets more versatile, the LSM paves the way for more vibrant interactions, transactions, and developments.
